Super death benefits and testamentary trusts: Clarity and concerns - SMSF Adviser

Superannuation death benefits should continue to be a legitimate source of excepted trust income distributions, despite the new testamentary trust rules, provided that superannuation death benefit proceeds are carefully traced.
Background 
Recent articles have explored the 2018 federal budget announcement that “the concessional tax rates available for minors receiving income from testamentary trusts will be limited to income derived from assets that are transferred from deceased estates or the proceeds of the disposal or investment of those assets”.
In introducing the changes, the explanatory memorandum confirmed that the new measures were believed to have a “small unquantifiable gain to revenue over the forward estimates period”.
This admission (leaving aside the obvious question of why the changes were in fact needed in the first place) may indirectly provide comfort for willmakers wanting superannuation death benefits to pass to a testamentary trust.
Superannuation death benefit payments 
In particular, there have been concerns that the new rules do not address how assets — such as a superannuation death benefit — that are acquired by a testamentary trust as a consequence of the willmaker’s death, but are not directly from the willmaker personally, will be treated. 
Aside from the asset protection benefits offered by testamentary trusts, the issues from a tax planning perspective in relation to superannuation death benefit payments are critical.
This is because if superannuation death benefits are not caught by the new rules, future income distributions sourced from the capital contribution to the testamentary trust to an infant beneficiary will be treated as excepted trust income.
This means that instead of the normal penalty rates of tax being imposed for anything above around $416 of distributions to minors each year, children are instead treated as adults for tax purposes.
In other words, children can be entitled to all the normal individual scaled rates of taxation, meaning that for each child, each year, they can potentially receive over $20,000 completely tax-free of income sourced from the original superannuation death benefit.
Arguably, the rules in relation to superannuation death benefit payments are not as clear as they could be. This said, the preferred interpretation appears to be that so long as a death benefit is paid to the legal personal representative of an estate, before then passing to a testamentary trust, this should be sufficient to ensure that any income later derived will be excepted trust income.
In contrast, if a death benefit passes directly from a superannuation fund to a legal personal representative in their capacity as the trustee of a testamentary trust, then there is a material risk that the death benefit will be deemed to be “injected” into the testamentary trust in a manner that is caught by the new rules. This is because the payment would not strictly pass via the estate of the deceased willmaker. 
Practically, most specialist holistic estate planning advisers tend to recommend against death benefit payments being made directly to any form of trust. This is due to the potential difficulties with meeting the legislative requirement for a superannuation death benefit payment to only be made to dependants or the legal personal representative.
Accessing excepted trust income 
The conservative view is that the reference to legal personal representative is of the estate, not a testamentary trust established under the estate. Adopting the conservative interpretation should therefore, counterintuitively, help ensure superannuation death benefits can be the source of future concessional excepted trust income distributions.
Furthermore, superannuation death benefits have been a long-standing and arguably significant source of excepted trust income distributions for those utilising testamentary trusts as part of a holistic estate plan.  
Removing the ability for superannuation death benefits to continue to be a source of excepted trust income would fundamentally contradict the admission in the explanatory memorandum that the new measures will have a small unquantifiable gain to revenue.
Tracing will be key 
Particularly where there are tax dependants who are potential beneficiaries of a testamentary trust, there has been a long-standing need to ensure a “tracing” of superannuation death benefit proceeds paid to a deceased estate.
The new rules are likely to further heighten the need for methodical tracing in relation to superannuation death benefits.
For example, assuming that the original death benefit can be used to validly create excepted trust income, given the likelihood that the death benefit payment will be converted into other assets, there will be the need to demonstrate that the source of funds for those assets was the death benefit.
In turn, future income will need to be traced to the original death benefit payment in order to be able to be treated as excepted trust income.
Conclusion 
To coin a related estate planning phrase, rumours of the death of testamentary trusts have been somewhat exaggerated.
While the level of ongoing income tax flexibility will undoubtedly be lessened by the new rules, the reality is that there are still significant advantages from an income tax planning perspective despite the changes — not least of which because, with proper tracing and accounting, superannuation death benefits should still be a legitimate source of excepted trust income distributions.
Furthermore, there are a range of other fundamental reasons that most people value testamentary trusts, other than simply accessing the excepted trust income regime — for example, asset protection, limited liability, flexibility in asset management and access to the 50 per cent capital gains tax discount afforded to all forms of trusts.Super death benefits and testamentary trusts: Clarity and concerns - SMSF Adviser
A number of factors combine to determine a property’s true value. Location, aspect, quality of finishes, number of bedrooms: these are some of the more tangible aspects of real estate that influence a particular dwelling’s value.
Next, you start to factor in proximity to local amenities such as public transport, cafes, schools, local parks and beaches.
Lastly, there are the ‘external’ influences, which have nothing to do with the property whatsoever, yet everything to do with its potential value.
This is the category that the coronavirus pandemic falls squarely into. A health crisis that birthed an economic catastrophe, the pandemic has robbed Australia’s real estate market of demand and well and truly taken the wind out of its sails in terms of property price growth.
Now, as the country edges back towards the ‘new normal’ with a state-by-state easing of restrictions, how will the property market be impacted?

If we take the banks’ word for it, then the immediate outlook for property owners is grim. In the middle of April, for instance, Commonwealth Bank – which holds the largest slice of the Australian mortgage pie, at a value of approximately $446bn – predicted that property prices would plunge 10% within six months as a result of COVID-19’s impact on the economy.
“Australian capital city dwelling prices, led by Sydney and Melbourne, have risen strongly over the past nine months, but we expect that stellar run to end abruptly,” Gareth Aird, CBA’s head of Australian economics, told the media at the time.

“The policy response to limit the spread of COVID-19 has created a plunge in economic activity, and unemployment will spike. This will have profound short-term consequences for the housing market.”
By mid-May, CBA had revised these figures quite dramatically. The bank flagged a number of scenarios, including a “prolonged downturn” forecast, which saw GDP growth fall by 7.1% this year and a further 0.8% in 2021.
In this scenario, unemployment would average 9% this year and 8.5% next year, before easing back to 6.5% by 2022. In this worst-case situation, the bank’s economists forecast that house prices would fall by around 32% over the next three years from their March 2020 peak.
CBA is not the only bank to prepare itself for such a negative result; Westpac, too, has modelled a potential decline in values of up to 20%, while NAB has suggested that house prices could fall by 10% to 15% in 2020/21

In March 2020, the Treasurer of Australia, Josh Frydenberg, made temporary changes in recognition of the fact that the economic impacts of Covid-19 could make Australian assets vulnerable to increased foreign interest.

Australia’s FIRB is the government body that advises the Treasurer on inbound foreign investment.
The aim of the FIRB is to encourage foreign investment in Australia but also ensure this investment goes towards new build developments to support housing supply.
So, unless you’re an Australian citizen, you will most likely need to apply to FIRB before you can purchase your home.
Changes that have taken place
In March 2020, the Treasurer of Australia, Josh Frydenberg, made temporary changes in recognition of the fact that the economic impacts of Covid-19 could make Australian assets vulnerable to increased foreign interest. 
“Josh Frydenberg made temporary changes to the foreign investment review framework in order to further protect Australia’s national interests," said Michelle Ciesielski, Head of Residential Research at Knight Frank in Australia. 
"The changes will remain in place for the duration of the current crisis with no end date given yet,"
The key changes that affect foreign purchasers are as follows:
  • All proposed foreign investments into Australia, subject to the Act, will require approval, regardless of value or the nature of the foreign investor.
  • FIRB will extend timeframes for reviewing applications from 30 days to up to six months.
Daniel Ward, Associate Director,Residential - Project Marketing said Australia always has been, and is perhaps now even more so, an extremely attractive place to invest money.
"Whilst the Government was proactive and effective in dealing with the pandemic, its economy was not immune and suffered the same shocks to productivity as the rest of the world," said Mr Ward.
"The purpose of these changes is to protect Australian businesses that have been affected by the economic impacts of Covid-19, leaving them vulnerable.
"Foreign purchasers of residential property will be largely unaffected except for the increased timescale from 30 days to six months for the application.”

Mei Han Wong, Head of International Residential Sales at Knight Frank in Hong Kong specialises in the sale of Australian residential stock.
“The figures across Australia are suggesting that the slowdown in economic activity from the coronavirus has not impacted housing markets in the same way as equities," said Ms Wong.
"Australia has been gaining popularity amongst the shrewd buyers who believe in ‘bricks and mortar’ investments and are keeping a keen eye on which countries are performing best at managing the virus.
"The recent change in timescales for FIRB applications has only served to speed up the desire of buyers to act now and submit the application as soon as possible.
"Australia is already showing strong signs of outperforming other markets and the increase to a six-month timeframe for a FIRB application could mean missing out.”

Immigration impact on housingA COVID-induced drop-off in immigration volumes is set to have "big implications" on underlying demand for residential property over the medium term, according to a new analysis. Concerns over the impact of subdued immigration on the residential property market are mounting, with travel restrictions aimed at curbing the spread of COVID-19 threatening to lock out demand for housing, exacerbating downside risks from a rising unemployment rate.

In an address to the National Press Club late last month, Prime Minister Scott Morrison said the economic impact of Australia's reduced migration intake was a "key topic of discussion" between all levels of government.
The government is expecting net overseas migration to fall to approximately 34,000 in 2020-21, well below levels needed to maintain GDP growth – estimated at around 160,000 to 210,000.
According to AMP Capital chief economist Shane Oliver, the slowdown would drag Australia's population growth down from 1.4 per cent in the December quarter to 0.4 per cent, spurring a supply and demand imbalance in the housing market.
"Our rough estimate is that underlying demand for housing will be reduced by around 80,000 dwelling a year, unless a way is quickly found to allow immigrants to return," he said.
"This should be feasible with a regime of testing and quarantining – but it may be politically difficult given the weak jobs market."
ANZ Research recently stated that it expects Australia's major capitals to bear the brunt of the decline in overseas migration.
ANZ Research also touted the impact of subdued migration levels on the property market, particularly in Australia's largest capital cities.
"This drop in population growth will remove a major driver of economic growth and housing demand, at least for a period," the research group warned.
"In the year to June 2019, Sydney's population grew by 87,000, with 85 per cent of those newcomers being overseas migration," ANZ Research continued.
"In Melbourne, the numbers are also significant, with 77,000 overseas migrants accounting for 68 per cent of the total population growth of 113,000."
The economic hit from the COVID-19 crisis has already triggered declines in property prices, with the latest CoreLogic hedonic home value index revealing that national home values slipped 0.4 per cent in May – the first monthly decline since June 2019.
However, recent price falls have been milder than initially anticipated, prompting Mr Oliver to revise his forecast to reflect a softer landing for the housing market.
Mr Oliver was initially projecting a peak-to-trough decline in dwelling values of up to 20 per cent. However, according to the economist, such a scenario is now improbable.
"Our worst-case scenario for a 20 per cent decline in prices and those of others seeing 30 per cent plus falls are unlikely, thanks to support measures and the earlier reopening of the economy," he said.
"To get these worst-case scenarios would require a 'second wave' of coronavirus cases [and] so a renewed shutdown or another down leg in the economy in response to a surge in bankruptcies."
Mr Oliver's new base case is for national average prices to fall by between 5 to 10 per cent throughout 2020 and into 2021, with Australia's largest capitals to bear the brunt of the downturn.

Only a small segment of property management companies go out of their way to help tenants with their move-in and move-out experience. Carlos, Linda and their Team pay attention to the kinds of things tenants might need when moving in or out (e.g. Carlos travels in a highly decked out ute filled with all the cleaning gear we would ever need and how to fix or rectify issues with the rental property) and they will help you feel less stressed out during the these processes, and we truly appreciate LJ Gilland Real Estate filling in those gaps.
